My answer will be different than others because A. I am on a mac and, 2. I do it manually in Photoshop.
But, yeah, I make it the size I want in my photo editing program before I bring it in to WordPress. The max width for my blog is around 425 pixels. But there might be a more user friendly way of doing it on a PC inside WordPress…
I would use Photoshop, too. There is no way that I can see to resize them in the wordpress software. If you don’t have Photoshop, you can get some pretty decent freeware programs like Irfanview. http://www.irfanview.com
In WordPress, when you add an image, one of the fields requests the image size. It is the Dimensions field. You can trick it into scaling your image down by typing the width you wish it to be in the first box of that field. WordPress will automagically scale the height correctly for you.
Eyeballing your blog layout, it appears you have a variable width scheme. In this case, I’d suggest using images no wider than about 400 – 450 pixels. This should keep your image untruncated to vistors using 800×600 resolutions.
As Bruiser points out, Irfanview is a good, free image utility that you can use to easily scale your images down beforehand. Make sure you use the URL of the smaller image in this case.
We’ll try this one more time.
After you browse and find the image you want to use upload the image to the editor. Once it’s in the editor click one time on the image and then grab a corner and drag the image to the size you want. If teh photo is monster size use Russ’s comments.

Use the thumb nail setting. Don’t forget to send the photo to the editor and after you are ready save teh file.
Or a pair of scissors works great.
